Unit 1: Introduction to Auditing· 4 LHs· ~5 marks

Difficulty: ★★★ | High-yield focus: Master definitions of Auditing, True and Fair View, and Auditor Independence in Part 1. Key exam mastery: Diagram the Evolution of Auditing Methodologies, contrast Auditing vs Accounting in Part 3, and solve the Auditor Materiality Assessment ladder in Part 4.

Part 1: Core Concepts (2 Marks)

  • ★ Auditing: An independent, systematic examination of financial books, accounts, vouchers, and statutory documents of an enterprise to express an opinion on whether the financial statements present a true and fair view.
  • ★ True and Fair View: An auditing standard signifying that the financial statements are free from material misstatements, adhere strictly to applicable accounting standards (NFRS/NAS), and are not misleading.
  • Auditor Independence: The mental state and operational freedom of the auditor to act with absolute objectivity and professional skepticism, unaffected by client management influence.

Part 2: Structural Frameworks (10 Marks)

Foundational Principles Governing an Audit (Nepal Standards on Auditing - NSA 200)

  1. Integrity, Objectivity, and Independence: Maintaining strict professional ethics; zero financial interest in client firms.
  2. Confidentiality: Safeguarding confidential business data acquired during audit fieldwork unless legally compelled to disclose.
  3. Skills and Professional Competence: Continuous professional education accredited by the Institute of Chartered Accountants of Nepal (ICAN).
  4. Work Performed by Others: Directing, supervising, and taking ultimate legal responsibility for work delegated to audit assistants or experts.
  5. Documentation (Audit Working Papers): Preserving verifiable audit documentation providing evidence that the audit was executed per NSA standards.

Part 3: Distinction Tables

Basis of Comparison Accounting Auditing
Primary Scope Constructive; identifying, recording, classifying, and summarizing financial transactions. Critical / Analytical; examining, verifying, and evaluating financial statements.
Timing Continuous, day-to-day transactional activity throughout the accounting year. Periodic; commences after the financial books and annual accounts are closed.
Ultimate Output Balance Sheet, Profit and Loss Statement, and Cash Flow Statement. Independent Auditor’s Report expressing an opinion on the accounts.

Part 4: Worked Problems & Exam Traps

★ Materiality Threshold Determination in Audit Planning (NSA 320)

Problem: A statutory auditor plans the financial audit of a manufacturing company in Biratnagar:

  • Audited Net Profit Before Tax: NPR 80,000,000
  • Total Revenue / Turnover: NPR 1,200,000,000
  • Total Assets: NPR 900,000,000
  • Audit Firm Benchmarks: 5% of Profit Before Tax OR 0.5% of Revenue, whichever is more conservative.
  • Performance Materiality: 75% of Overall Materiality. Calculate: (1) Overall Planning Materiality, (2) Performance Materiality, and (3) Evaluate whether an unadjusted accounting error of NPR 3,500,000 in inventory valuation requires audit qualification.

Solution:

  1. Planning Materiality Benchmarks:

    Benchmark 1 (5% of PBT)=80,000,000×5%=NPR 4,000,000\text{Benchmark 1 (5\% of PBT)} = 80,000,000 \times 5\% = \text{NPR } 4,000,000
    Benchmark 2 (0.5% of Revenue)=1,200,000,000×0.5%=NPR 6,000,000\text{Benchmark 2 (0.5\% of Revenue)} = 1,200,000,000 \times 0.5\% = \text{NPR } 6,000,000
    Overall Planning Materiality (Conservative)=NPR 4,000,000\text{Overall Planning Materiality (Conservative)} = \text{NPR } 4,000,000

  2. Performance Materiality (75%):

    Performance Materiality=4,000,000×75%=NPR 3,000,000\text{Performance Materiality} = 4,000,000 \times 75\% = \text{NPR } 3,000,000

  3. Evaluation of NPR 3,500,000 Inventory Misstatement:

    • The misstatement (NPR 3.5M) exceeds Performance Materiality (NPR 3.0M), though below Overall Materiality (NPR 4.0M).
    • If management refuses to adjust the inventory ledger, this error represents an uncorrected misstatement that could combine with other errors to exceed overall materiality. The auditor must demand an adjusting journal entry, and if refused, issue a Qualified Audit Opinion.

TU Exam Trap: The auditor is NOT an insurer or guarantor of absolute perfection. An audit provides reasonable assurance, not absolute assurance, because of inherent limitations (sampling, human error, management collusion).

Students lose marks here because they assert an auditor’s job is to guarantee 100% fraud-free books rather than expressing an opinion based on reasonable assurance.
